The ESOP Loan Agreement is a contract between the selling shareholder, the Plan Sponsor, and the Trustee of the ESOP. The loan agreement will state that the selling shareholder has agreed to sell and the ESOP Trustee has agreed to purchase a certain number of shares of company stock at a specified purchase price.
Clearly, the greater the projected value of those shares in relation to eligible payroll, the longer the ESOP loan term. Projected Share Prices – The greater the potential for significant increases in future share values, the longer the ESOP loan term should be. You can always pre-pay the ESOP loan to deliver a specific benefit level if projections are not met, but it is very difficult to re-negotiate the term of the ESOP loan if projections are exceeded.
In a leveraged ESOP, the ESOP or its corporate sponsor borrows money from a bank or other qualified lender. The company usually gives the lender a guarantee that it will make contributions to the trust which enable the trust to amortize the loan on schedule; or, if the lender prefers, the company may borrow directly and make a loan back to the ESOP.
Contributions used to repay a loan the ESOP takes out to buy company shares are tax-deductible: The ESOP can borrow money to buy existing shares, new shares, or treasury shares. Regardless of the use, the contributions are deductible, meaning ESOP financing is done in pretax dollars.
